I couldn't have put them in \PICS\ because I didn't know that folder existed
till I started getting messages in the exhibit screen telling me it couldn't
find ...\PICS\johnsmith.jpg.

In other cases, if it can't find the file it gives its correct address as
part of "Can't find \K:\genealogical images\photos\johnsmith.jjpg. PathWhiz
gives me both addresses as well.

Yes, thumbnails are stored within the project files. The images in
the TMG\PICS folder are initially ones used by TMG after
installation. If there are more than about a half dozen or so then
they have been placed there by you or someone else. Most users, at
least initially, store External Exhibit files there, and that is
fine. Later, users will often decide to use a different folder for
External Exhibits storage by changing the Exhibit Folder setting in
Preferences=> Advanced.
